I'm also in favor of not flattening, but IIRC the old Project Builder or
Xcode (or both) flattened by default (I haven't built a WO app in PB or
Xcode in a long time, so I don't really remember), so it might have been
for compatibility.
One of the problems I have with flattening is one of our projects has files
with the same name in separate subfolders, and flattening clobbers those (I
think latest wins, IIRC).
My biggest problem right now is that the 2 builders behave differently, and
some members of my team prefer the ant builder, while I prefer the
incremental builder, so our build products were always different (flattened
vs non-flattened). See this bug:
